A German pilot was just at this cantina, and when the locals started giving him a hard time, he shot several of them down, and then issued a warning before leaving: some friends of his from out of the country would be arriving soon, and they're even more ill-tempered than he is, so show some respect. When the Three Amigos arrive, the locals assume they're the vicious killers the German was warning them about. So the tension underlying the scene is, the locals are putting up with the Three Amigos because they're terrified of angering them, and the Three Amigos are unaware of how they are only one misunderstanding away from dying.

What's so freaking hilarious is the 5 minute punchline of the people in the bar thinking the amigos are so dangerous. The musical routine has that lurking underneath the entire time and it takes the song and gives the audience a suspense of not knowing what in the hell will happen.
