This was a deleted in the remake for some reason, but the original version of Ishin's last cutscene is presumably young Kiryu and his dad looking at a statue of Ryoma. I'd say Ishin and Kenzan really did happen, but because it's a reincarnation, Kiryu sees it in his dreams so vividly he almost believes it was his ancestor and not just a dream but quickly down plays it. But i'd say it is canon and not a dream.
For My Sake is the Japanese Remix of the original Yakuza 1 For Whose Sake. P.S. For Buddy is a Remix from the original Yakuza 1 For Whose Sake. So it's kind of the 1800s Version of For Buddy. ☺

Think of it as a period drama/movie or reimagining of it, eg. Romance of the Three Kingdom, Rurouni Kenshin, Gintama, Sengoku Basara, Braveheart, Tombstone etc but with Yakuza Character as the cast.
No, the Yakuza character models are just used to represent RGG Studio's versions of real-life/historical characters for this game, and the story they made up for it. As the top comment says, one way to look at this game is as a theatrical play of sorts.
