I've never disassembled this game, but I'm guessing those are not VIC-II hardware sprites. It looks to me like they are either animated custom characters or bitmap pixel blocks. If I am correct about that, the reason for the color change on overlap is that pixels in each 8x8 cell in either of those two modes are limited to four possible colors including "background" or "transparent". Rather than have the object disappear when it passes over an object of the "background" color one can merge the bits of the two objects, thus producing a third color which is not transparent. I hope I explained that correctly. I've never created a graphical C-64 game, but I used to read way too much about it.

Gosh, this must be one of those "stoned" games... heh the LSD sprite overlaps are just so bizarre! Very funny game, though.
