In his later novel 'The Sicilian' Mario Puzo added a side character named Angelo Andolini, who appeared to be Don Vito's cousin. There were also plenty of Don Vito's old friends, who had moved back to Sicily from the US.

This quite happens in small towns because neighbors would know each other and the bloodlines for very long time. If it were a big city like say Rome, it would be impossible for that lady to even know the existence of Vito. Corleone is a very small town in Sicily and that does play a role in sense of knowing someone particularly through their name, property, deeds way more than in a city-setting. Hence, explained here.

One thing I like about this scene is that how Michael knows that his father's birthname is "Vito Andolini" and not Vito Corleone, the name change was proven in the second movie, and this potentially shows the stories Vito told Michael (& his other children) about his life in Sicily and his other family members. No wonder Michael knew the address of his house in Sicily which has been empty for 40+ years. In addition, it shows Michael's curiousness that is he wanted to know if he had any family left in Sicily even after knowing that Don Ciccio killed Vito's family members. Final interesting thing is that the lady knew Vito! who left to America at such a young age and lived there for 45+ years!

Michael probably knows that Vito killed Don Ciccio as an act of revenge for the killing of his mom, younger brother, dad, and potentially other family members. I don't think Vito was ever publicized as a "Don" in Corleone. Remember how people in his neighborhood started to respect Vito after he killed Don Fanucci? They started giving him free food and services as acts of respect from taking down a ruthless blackhander. This is what gave Vito so much respect, and he was always based in New York. In Sicily, particularly Corleone, after killing Don Ciccio, he never wanted anyone (except Dom Tomassino) to know this act because this was very personal to him and especially after 20+ years!
