Because of it had over 400hp, it would probably be quicker than the RS4 and with the torque splitter diff, a better driver's car than the RS4. Can't have a lower model being better than the model above. Otherwise, they could have easily gotten 450hp from the RS3 without much effort.
Why the M3 won: Horsepower is not the reason. HP is basically useless with no grip. The M3 weights 200kg more, having more friction/grip on the road. F(f) = m x g x u (friction coefficient)
If anyone expected the RS3 to win, you're cray cray. There's no need to complain about weight, tires, power or anything. Just the name of the channel should have told you who would win and why it's a 400ps RS3 vs 510ps M3 Comp xdrive.

On a RS3 8Y they changed from haldex to a true torque vectoring rear differential. It’s not fully mechanical, but the rear differential now has 2 clutch packs, one for each wheel that can control how much torque can go to each wheel. It uses true torque vectoring vs using the abs system and is suppose to allow much more control and potential to oversteer. It allows controlled drifts also (drift mode available, sending majority of power to rear). Take some aggressive turns in a parking lot, then you’ll see the difference.

Nope. xDrive is the equivalent of quattro ultra which the RS3 doesn't have. The RS3 uses a Haldex based system. In bigger Audis from A4 and Q5 which use an Audi based platform they use Quattro Ultra which is made by the same company that makes the xDrive, Magna Powertrain so it's the same. The Quattro which made Audi known in the motosport world was based on a Torsen differential. You can still find it on S4, S5, S6, S7, S8, rs4, rs5, rs6, rs7, Sq5, Sq7, Sq8. The M3's direct rival from Audi would be the RS4/RS5. Try putting them against each other with the same tires and see who's better in the snow and ice.

A traditional Quattro with longitudinal motor (Torsen) would have made a difference. Haldex (RS3, TT) doesn't cut it.
