You're right about Masahiro Ito, but wrong about the monsters. Only in Silent Hill 2 are the creatures specifically designed to be traumatic expressions of the protagonist (and one we see that is Angela's monster which represents her father). In Silent Hill 1 and 3, the creatures represent things from Alessa's youth. Moreover, even some of the creatures in Silent Hill 2 are from Alessa Gillespie's past. I believe this was officially confirmed for creatures like the Creeper.

It's clearly sexual, as is the lying figure scene later. The whole hiding in the closet with the gun while watching the creepy sexual encounter is LITERALLY from Blue Velvet, a David Lynch film, who is one of their prime creative inspirations.

Since one of the game’s biggest fear factors is that of the unknown, a lot is left purposefully vague and open for interpretation. So I don’t think there is any clear cut, set in stone explanation on how real everything is. The way I see it is that the power of the town blurs the line in between dreams and reality, so everything that the characters see and experience is a little bit of both. It all seems to be real enough to kill them, tho. But, like, there are moments in which is implied that different characters see different things, while others don’t see anything at all. As for this scene, Pyramid Head is abusing the monsters in a sexually suggestive manner because he is trying to make the protagonist remember something… Silent Hill 2 in specific is a game about people with “darkness in their hearts” being called by the town and going through very personal journeys.
