The reason why Knuckles looks like that is because in the animation this mod is based off of, Tails planted a bomb in Knuckles’s phone and blew him up.
Just to expand a bit on the mod, it's based off of the animated series that the youtube channel mashed has created. It reveals these so called "secret histories" of famous games (which would explain the name of the mod) and explains some sort of secret lore. I would recommend giving it a watch to fully understand it but the gist of the sonic story is basically sega gave sonic a best friend in hopes of making more money. Tails has a crazy obssession with sonic and anyone he deems to be getting in the way of their relationship he removes from the picture which is why you see knuckles in such a state. Just some info if u wanted to know.

The red flashing means your mic is about to explode, you throw it away when you press spacebar, tails rigged every mic you have to explode, because he has gone that far off the rails

what happend to nuckles was tails had replaced his real phone and gave him a fake one then after that the phone blew up in his face that was a freak battery acident
So basically tails blew up knuckles phone battery and made it to where shadow’s boots exploded when ever tails saw someone starting to become Sonic’s friend he would kill them and as you can that’s why knuckles looks the way he looks
You might not read this comment of why he looks like that so basically Sega sold tails for millions of dollars and made new tails which is this one and tails had one order to be sonics best friend. Sonic didn’t like him, he wanted his old pal back. History tails was stalking him and saw sonic with knuckles. Sonic and knuckles are friends but after tails saw it tails put a bomb in knuckles phone and he died. History tails pat sonics back and had a evil look, then looked at Amy. Amy got suspicious then the next day shadow died I forgot how he did but tails killed him by somehow. Then amy knew it was history tails so he told sonic then sonic started cussing and saying insults at him. Tails threw Amy’s hammer at him because history tails stole her hammer and it was explosives then sonic died. The meantime it might be weird to say this but tails got super fat and kidnapped other games some how and painted them sonic. Trapped them and asked them to say “Your too slow” sonics word and history tails ends up killing them if they don’t do it right. Tails end up killing lots of them including pikachu.
