Hi Rahul. In your example wont the put option that we have bought at 58 be out of the money and hence worthless? Therefore only leaving us with a premium cost and no value in the market. I am assuming the market rate will be 60 and 65. (exporters point of view) How will we be gaining 7 rupees if the price of the dollar is at 65/INR? as we have a right to sell at 58? Request some more clarity. Thank you.
Hey Merlin ~ Put Options works in that way. Assuming today INR spot is trading at 67 levels and I am buying an OTMF ( Out of the Money Forward ) Put at 1 Volatility Away ( which is 10% today ) so you are buying at 60.30. At Maturity the following are the cases :-Tokyo Cut Published at 65... Well I would worthless my Option and sell in the market at 65 henceforth gain of Rs 4.70 / $. Well as regards premiums are concerned then no point as OTMF would have almost zero premiums. Tokyo Cut Published at 60.30... Well I would execute my Put Option and convert my Buy Put into a Spot Contract. Here as a Corporate Treasurer I am having right to do Cash Spot , Tom or Spot. There are people in the market who would make it worthless ( depends upon their view towards currencies )Tokyo Cut Published at 58 levels... Well I am having right to sell at 60.30 so I would execute my Options and would convert my Options into either Spot Contract , Value Spot ( Cash Spot ) or Tom Contract. Well one thing which we clearly need to understand and agree is the OTMF where in there is no premium to pay because here premiums are almost Zero however if you are doing ATMF or ITMF then there is implication of premiums if you make Options worthless.In Buy Put you can never be in the loss if as a Treasurer you understand the linking between Options Moneyness ( ITMF , ATMF , OTMF ) with Implied Volatility.
