It's an old icelandic tale called Lastaðu ekki nefið mitt hið forna, about a man who discovers a burried skull with a big nose. He takes it home and the dead man's spirit visits him in his dreams. The last part was hard to translate but I think the spirit tells the man to not laugh at his big nose, for he did not choose to have a big nose himself

Pretty much every little village in Iceland has a church, and ones looking like this aren't uncommon, so it's very possible :)
It´s called Grafarkirkja Turf Church (17th century) in north of Iceland.
