It was smart by the writers, not by Dwight. For him calling Kevin retarded was just like any other weird abuse. But Holly went very far on this path and the perfect writing created perfect situations to do so. Actually this storyline is a typical office thing: take a disfunction in office life and go extreme on absurdity.
