Any finance company that lends against any asset (gold, home, inventory, stocks etc.) suffers a potential risk of over valuing the asset. What appears to have happened is that in certain branches, the collateral has been overvalued (i.e. the impurity in the jewelry is understated, something that became visible only at the time of audit / or auction). This is an operational risk for all financiers. The question is why? My belief is that the branch / outlet / employees across the industry are under severe pressure to maximize transactions and reduce throughput time. With these constraints it is not surprising to see these errors. In the case of gold, the detection prospects are relatively faster. In case of working capital / cash credit loans against inventory, term loans against machinery etc these risks are accentuated. Therefore it raises a basic issue of due diligence and periodic collateral assessment both of which are not easy with multiple KRA's thrust on employees. From an investors perspective these risks can never be understood and therefore the only mitigation lies in seeking margin of safety in valuations. In growth markets this MOS is first sacrificed and then questions get asked. Shouldn't it be the other way round?
